Heritage Financial Reports Robust Q3 Performance Amid Strong Market Conditions

Heritage Financial, a leading financial institution, has reported impressive third-quarter results, showcasing the company's resilience and adaptability in navigating challenging market conditions. The Q3 2026 earnings call transcript reveals a stellar performance, driven by significant growth in loans, deposits, and net interest income.

The Kitsap Bank systems conversion, a major milestone for Heritage Financial, was successfully completed in late September, marking the end of a critical period for the company. This achievement has enabled Heritage Financial to consolidate its operations, reduce costs, and focus on delivering exceptional customer experiences. As Bryan McDonald, CEO, noted during the earnings call, "The results were excellent, and we are glad to be through this important milestone." The cost of carrying both platforms is now largely behind them, allowing the company to focus on growth and expansion.

Business trends remained favorable in Q3, with robust growth in loans, deposits, and a sustained improvement in net interest margin and net interest income. Total loan balances increased by $133 million, driven by strong loan originations and increased advances on existing loans. The loan portfolio yield rose to 5.76%, four basis points higher than the previous quarter, primarily due to higher rates on new loans and adjustable rate loans.

Deposits continued to show a healthy growth trend, increasing by $148 million in Q3. Non-maturity deposits grew by a substantial $190 million, reflecting the company's ability to attract and retain customers. The cost of interest-bearing deposits decreased to 1.65%, from 1.67% in the prior quarter, but an increase in costs towards the end of the quarter may signal an inflection point.

The investment portfolio saw a decrease of $32 million due to a net unrealized loss position. However, this was offset by reinvestment in securities with higher rates and similar duration, leading to a 2 basis point increase in yield. Net interest income rose by $2.4 million, driven by growth in average earning assets and improved net interest margin.

The net interest margin increased to 4.05%, from 3.99% in the prior quarter and 3.64% in Q3 2025. This was primarily due to higher yields on the loan and investment portfolios and a decrease in cost of deposits. The company recognized a provision for credit losses of $2.3 million, but net charge-offs remained at very low levels.

Non-interest expense decreased by $2.4 million from the prior quarter, mainly due to a $2.3 million decline in merger-related expenses, resulting from the successful completion of the Kitsap Bank systems conversion. Heritage Financial expects its expense levels to decrease to a range of $55 million-$56 million in Q4.

Regulatory capital ratios remained comfortably above well-capitalized thresholds, with the TCE ratio standing at 9%. This robust capital position enables Heritage Financial to continue investing in growth initiatives and delivering value to shareholders. The company's strong performance in Q3 2026 is a testament to its ability to navigate complex market conditions and drive long-term success."
